I have the exact same card as you and kms works fine for me with the 2.6.34.  I
am using the latest git versions of mesa, libdrm, and xf86-video-ati, and Xorg
v1.8.2.  Updating those packages should fix your problem.  If you are using
Gentoo, an easy way of installing the git versions is to use layman and the X11
overlay.
