The 1024x1024 limitation is against the stream, not the screen. for
example, a standard resolution DVD should be decoded in hardware just
fine (XvMC), and be scaled to the screen resolution by the hardware as
well (Xv), whatever this output resolution is.
FWIW, my Epia M10K (CLE266 with 1Ghz C3 CPU) renders DVDs on a 1920x1200
TV plugged to the VGA port, with a load around 10%.

In your case, I believe something goes wrong within
VIADRIFinishScreenInit, and then dri gets disabled. I'm not sure what,
your xorg log is not verbose enough.
